Just right click a selection of files in windows file explorer and click Send to->Compressed folder in the pop up menu. It will create a zip-file which you can rename to MSD (remember to not hide known file extensions in the file explorer settings). It is obviously not suitable for your script, but for testing purposes. Using 7-zip I verified that 10.2 MSD files also use deflate compression.

When I tampered with MSD files in ArcGIS 10.0 i just used windows "compressed folders". It uses the deflate algorithm. Have you checked the logs on AGS to see why it does not start? Are you sure the password works the same for all users when it has been encrypted? Try storing the password in plain text. Just change the tag ENCRYPTED_PASSWORD in the layer files to PASSWORD and write it in plain text.

Note that the upper left X and upper left Y in the worldfile is in the center of the pixel, so if your're looking for the bounding rectangle you need to add or subtract one half cell size.

I'm not sure how you want your tool to work. Will you just click on one polygon to make it go away, or will you first select some polygons and then use your tool? Will you use it in an edit session or will it start its own edit session and close it with save edits? My answer below only answers your specific questions.

One funny thing about ArcMap is that it can produce georeferenced maps, but not use them. PDF:s exported using the ususal map export function (both map view and layout view) will be georeferenced and work with PDF-Maps unless you uncheck that option in the advanced settings tab. Avenza PDF-Maps also supports GeoTIFF with georeferencing information embedded. It does not support .tfw. Make sure that the frame has a valid coordinate system. In order to georeference an existing unreferenced PDF or JPEG, see PolyGeos answer.
